From Stakeholders to Shareholders: Equity Crowdfunding 101

By Sophia Busam

What is Equity Crowdfunding?

Equity crowdfunding offers an opportunity for early stage founders to raise capital online from investors. It’s a viable alternative to conventional fundraising sources like angel investors. Platforms like WeFunder, StartEngine, or Kiva support and democratize these transactions for founders to connect with potential investors. According to the SEC, companies can raise up to $5 million from non-accredited investors each year.1 Unlike traditional sources where money raised would end up on the balance sheet as revenue, equity crowdfunding contributes to one shareholding entity, without voting rights.2 Essentially, it is a federally regulated process where founders stay in control. So the question becomes – what are the opportunities, challenges, and best practices for people interested in equity crowdfunding?

Equity crowdfunding platforms connect startups with non-accredited investors.

Our Experience with Equity Crowdfunding

Our company has successfully completed two rounds of equity crowdfunding. By going through this process twice, we have not only raised capital but gained insights into what works, what doesn’t, and what founders need to know about this fundraising tool. Our firsthand experience has allowed us to engage with investors and grow our business while fostering a committed investor community.

We believe it is important to share this experience because equity crowdfunding remains underutilized and is often misunderstood. Our goal with this article is to demystify the process, provide actionable strategies, and inspire other founders to explore this strategy as a viable funding source.

Why Did We Choose Equity Crowdfunding?

Choosing equity crowdfunding enabled us to engage directly with our community while raising capital. Unlike traditional fundraising methods, equity crowdfunding allowed us to leverage a wider network of advocates and investors who believe in our vision. From our campaigns, we learned the value of transparency, storytelling, and rallying a community that can actively support company growth beyond just financial contributions. From our experience, we have also learned how to simplify complex topics, navigate regulatory compliance, and maintain trust with our investors. This journey underscores why equity crowdfunding is more than just a fundraising tool—it’s a powerful way to align business goals with community support. Outlined below is our advice and recommendations based off of our experiences with this tool. We are always happy to connect directly with other founders to discuss further.

Advantages and Disadvantages of Equity Crowdfunding

Equity crowdfunding has some unique advantages over traditional funding routes. First is accessibility: it opens doors for founders without access to traditional venture capital or those with business models that don’t align with VC criteria. It also involves professional preparation: the regulatory processes involved will prepare businesses for future funding rounds, including financial audits and documentation. Lastly, there is the role of community building: equity crowdfunding allows businesses to engage directly with a broad investor base, fostering brand advocacy and loyalty.

However, there are also drawbacks: It may add to cap table complexity – managing numerous small investors might complicate governance. There are also funding limits, since there are restrictions on how much capital can be raised. Transparency & regulatory requirements might also be daunting since entrepreneurs must openly share financial details online. Lastly, the compliance requirements, including audited financials, can also be time-consuming and costly for early-stage startups.

Strategies for Attracting and Engaging Investors

To succeed in equity crowdfunding, entrepreneurs need a strategic approach. This includes crafting a resonant narrative, highlighting the mission, vision, and potential impact of the business. They should also ensure that they are leveraging multiple channels: crowdfunding works best as one channel in a diversified fundraising strategy, maximizing reach and engaging different stakeholders. Lastly, they need to have an effective marketing strategy. Entrepreneurs should keep campaign links private until they are confident in the potential to attract and convert visitors into investors.

Post-Funding Relationship Management

Managing a large number of small investors is a critical challenge. Platforms help streamline this by grouping investors into cohorts with shared rights and centralized communication. Best practices include providing regular updates, engaging the community, and utilizing structured communication. Providing regular updates like annual reports and supplementary updates keep investors informed. By engaging the community, founders are also able to realize the potential of investors as valuable brand advocates. These investors can be involved in product feedback, press sharing, and even recruitment efforts. Lastly, providing structured communication helps founders manage a larger investor base. They can leverage the crowdfunding platforms to ensure clear and consistent communication.

Choosing the Right Platform

Selecting the right equity crowdfunding platform is key. Founders should first research successful campaigns to identify which companies have raised significant funds and connect with their founders for insights. They should also understand platform terms, evaluating fees, support, and the platform’s reputation among investors. Lastly, founders should assess fit to determine whether the platform’s audience aligns with the business’s target investors.

Blending Equity Crowdfunding Into Your Capital Strategy

Equity crowdfunding should not be seen as a standalone solution. It works best as part of a blended “stack” strategy, complementing traditional funding routes like venture capital, corporate investment and angel networks.

The Future of Equity Crowdfunding

Equity crowdfunding offers unique opportunities, particularly for businesses outside traditional VC models. As awareness grows, it has the potential to become a resilient and essential tool in the entrepreneurial toolkit. Founders should view it as one part of a diversified approach to fundraising, ensuring they leverage its strengths while mitigating its risks. By embracing equity crowdfunding thoughtfully, entrepreneurs can unlock new avenues of capital and community support, paving the way for sustainable growth and innovation.
